Stablecoin
Definition
A cryptocurrency designed to hold a steady value by tracking a reference asset such as a fiat currency, often backed by reserves or collateral.
A stablecoin is a cryptocurrency engineered to maintain a steady value, most often by tracking a national currency such as the US dollar. There are several designs: fiat-collateralised stablecoins hold reserves of cash and equivalents; crypto-collateralised stablecoins are overcollateralised with other on-chain assets; and algorithmic stablecoins attempt to hold their peg through supply adjustments rather than reserves.
Why it matters
Stablecoins are widely used for trading, payments, and moving value between platforms without converting to traditional banking rails each time. Their reliability depends entirely on the quality and transparency of whatever backs them. Fiat-backed coins raise questions about whether reserves are genuinely held and audited, while purely algorithmic designs have historically failed and lost their peg. Regulators increasingly scrutinise reserve disclosures and redemption rights. Independent attestations or audits of reserves, and a clear legal right to redeem at par, are among the factors that distinguish a more credible fiat-backed stablecoin from one that merely claims stability, though even audited reserves can carry risk if held in illiquid or long-dated assets.
Common misunderstanding
The word stable is often read as guaranteed. A peg is a design goal, not a promise; stablecoins can and have depegged when reserves prove insufficient, redemptions are frozen, or an algorithmic mechanism collapses. Different stablecoins carry very different risk profiles depending on how they are backed, so treating them all as interchangeably safe cash equivalents overlooks real differences in redemption and reserve quality that become critical precisely when markets are stressed.
